Contra Account
An account that offsets and reduces the balance of a related account instead of recording directly into it.
A contra account carries a balance opposite to its parent account and is paired with it on the financial statements. The two you'll actually meet: accumulated depreciation (reduces fixed assets) and allowance for doubtful accounts (reduces accounts receivable). Instead of writing the parent account down directly, you keep the original historical figure intact and track the reduction separately.
The point is preserving information. If you credited equipment directly every time it depreciated, the balance sheet would show a shrunk number and you'd lose the record of what you originally paid and how much has been written off. The contra structure keeps both numbers visible: cost and accumulated reduction. Net presentation (equipment minus accumulated depreciation, receivables minus allowance) is what actually appears on the statements.
Example
You bought a laptop for $2,000. It sits in equipment at $2,000 forever. Each year you credit contra-asset 'accumulated depreciation' by $667. After three years the balance sheet shows equipment $2,000 and accumulated depreciation ($1,333) — net book value $667 — with the full purchase price and the total usage both auditable.
Common questions
Is a contra account an asset or a liability?
Neither, exactly — it's an account classified with its parent. Accumulated depreciation is an asset contra account (reduces total assets); sales returns and allowances is a revenue contra account (reduces revenue). It's defined by what it offsets.
Why not just reduce the account directly?
Because direct reduction destroys the original figure. Auditors, buyers, and your future self need to see original cost versus accumulated write-downs. Direct write-downs also hide how much has been taken over time.
